City’s Attorney Sent A Letter Saying My Back House (garage) Is Encroaching Into Public Right Of Way

I live in a house built in 1910. I bought it in 2016 and it has a back house (former garage) that is called a romper room. It used to have a small kitchen but when we purchased the house, the city made the previous owners detach the gas and water line because it was not permitted for a kitchen, just a room with a shower and toilet. My house has a front yard and the back is fenced with the wall to the back house in line with the fence. It’s kind of a back alley back there but has a formal road name. A couple of weeks ago there was a water leak on the road in the back alley that was about five feet from our back house. Today I received a letter from the city’s attorney saying our “garage” and a shed encroach on a public right of way. The back house is inside our fence and so is the shed. The city will allow us to keep the back house and shed if we will put an easement on our title, but they can at anytime make us dismantle both. I have no idea how long the back house has been on our property and nothing was ever mentioned when we bought the house about an encroachment, etc. I will be calling a real estate attorney on Monday, but I am terrified! I don’t have a lot of money. My house on all property records counts the back house as the third bedroom. Do I have a leg to stand on?? Help!
